"Set up as a new iPhone"- Will this delete contacts?

my friend purchased iphone 4 in janurary '11. verizon store setup phone. never has plugged phone itunes. want update stuff , setup icloud him. when plugged phone itunes, asks if want "set new iphone" or "restore backup". there no relevant backup use. if "set new iphone" delete/erase contacts? contacts thing concerned losing. thanks!

yes, when setup new contacts , on gone.
if contacts saved/synced icloud before restore can them again device logging in icloud account.
